TheWoWDBYou must "use" the item even though it doesn't show a use effect. Just face the mob and use the item, it will turn towards the purple and despawn. I didn't need to attack them.
Also make sure that you read the quest and are targeting Forlorn Spirits (neutral) and not the Anguished Spirits (aggressive) in Addle's Stead (23,70).

I can confirm that you don't really need to attack them for this to work. I merely ran up to the Forlorn Spirit and clicked the Holy Censer in the quest tracker and it worked.
Also worthy of noting:
- you don't need to target the Forlorn Spirits for this to work and it doesn't even have to be perfectly centered in the purple mist for it to work
- the Forlorn Spirits are neutral, as stated above, and sort of blue in color compared to the aggressive and purple colored Anguished Spirits
The mobs around the outside of the fence/field are Yellow and will not attack you. Those are the mobs you need to use the Holy Censer on. You don't have to attack the mob to use this. 23,69

Description
This is a tragic land, with a history of violence and despair. While many of the dead roam in the flesh, some are simply lost souls, wandering in confusion. They deserve to be put at ease. Many of these souls gather at the Addle Stead to the south, appearing before travelers. Take this censer of holy incense. Sway it before the forlorn spirits, and let the offering of its gentle scent give them peace.
